Chapter 11Replacement and Retention Decisions
• “Should it be replaced now or later?
11.1 Basics of the
replacement study
(Altered requirements):
– New production needs, accuracy, speed or other spec cannot be met by the
existing equipment or system.
(Obsolescence):
– Current assets may be less productive than new or latest equipment;
Terminology
Defender and challenger
• Defender Asset:
• Challenger Asset:
• Together, the Defender and Challenger:
Constitute mutually
exclusive alternatives;
Select one and reject the other.
(AW values)
(Analysis Approach for Replacement):
Cost
Defender First Cost• Defender First Cost:
Defender
(Initial investment)
Challenger First Cost
defender.
• โดยทั่วไปมกัจะเทากับ first cost of challenger
(trade-in value, TIV) โดยการนํา defender ไปแลกซื้อ challenger
value, MV
Trade-In Issues
• If a trade-in is offered, what should be the proper investment
cost in the challenger?
– Let PC = the cash sale price (first cost) of the challenger
with no trade-in (ราคาขายหรือราคาที่จะตองซื้อที่ยังไม
หักคา trade-in);
– Let TIVD = the trade-in value for the defender as offered
by the vendor (take in the defender);
– Let MVD = the Fair Market Value of the current defender;
Trade-In Issues
• For a Trade-In, the correct investment cost to assign to the
challenger is:
Investment in the Challenger:
PC – (TIVD – MVD)
To acquire the challenger, the actual cost includes:
- Opportunity cost ( i.e. MV of the defender)
- Out-of-pocket cost (i.e. first cost - TIV)
Trade in value
Trade in value
• Investment ของ Defender
Defender = MVD = 7,000
• Investment ของ Challenger
= PC – (TIV – MVD)
= 28,000 – (10,000-7,000)
= 25,000
Other Issues…
• Investment in the challenger asset must include:
– Actual cash price for purchase;
– Transportation costs;
– Installing/make-ready for use costs;
– Other one-time costs at time t = 0 associated with
placing the challenger in-service.
Example 11.1
Example 11.1
11.2 Economic Service life
11.2 Economic Service Life (ESL)
• The ESL for a given asset is:
– คือจํานวนป, n, ที่ทําให AW ของ costs ต่ําที่สุด;
The minimum cost life”
(minimum cost time period)
– Performed manually or by spreadsheet.
11.2 ESL Analysis
current defender
• For assumed values of n = { 1, 2, …
• Total AW of costs AW of annual operating cost (AOC)
Total AW = -CR-AW of AOC
Capital Recovery (CR)

11.2 Annual Operating Cost Component
• End-of-year estimated costs of operating the asset
• AOC’s tend to increase over time;
• distribute the AOC over a range of assumed number
of years; (find AW of AOC)
• “n” = {1, then 2, then 3, ...}
11.2 Typical ESL Plot
Min. Total AW of costs life
11.2 Total AW costs over “k” Years
• Notation:
P = initial investment or current MV;
Sk = estimated salvage value or MV after “k” years;
AOCj = annual operating costs for year j (j = 1 to k)
“k” the number of years for the analysis.
11.2 Closed Form of Total AWk
• Analytical Form for Total AWk:

AW ( / , , ) ( / , , )
AOC ( / , , ) ( / , , )
kTotal P A P i k S A F i k
P F i j A P i k
= − + −
⎡ ⎤⎢ ⎥⎣ ⎦∑
Procedure: Year-by-year analysis for “k” years – where “k” is given or assumed.
11.2 Example 11.2: Overview
• Defender Asset;
• 3 years old now;
• Market value now $13,000;
• 5-year study period assumed;
• Requires estimates of the future salvage values and
annual operating costs for the 5-year period.
11.2 Example: Future Market Values
• Estimated Future Market Values and AOC’s:
MVt AOCt (คาใชจายในปที่ t)
– t = 1: $9,000 $-2,500
– t = 2: $8,000 -2,700
– t = 3: $6,000 -3,000
– t = 4: $2,000 -3,500
– t = 5: $0 -4,500
MV are decreasing:
AOC’s are increasing:
Assume the interest rate is 10% per year.
11.2 Example: Find the ESL
• Period-by-period analysis
• For “k” = 1 year:
0 1
P=$13,000
S1 = $9,000
AOC1 = -2,500
AW(10%)1 = (-$13,000)(A/P,10%,1) + $9,000(A/F,10%,1) –2,500
= -$7,800 ( for one year!)
11.2 Example: Find the ESL
• Period-by-period analysis
• For “k” = 2 years:
0 1 2
P=$13,000
S2 = $8,000
AOC1 = -2,500
AW(10%)2 = (-13,000)(A/P,10%,2) + 8,000(A/F,10%,2)
-[2,500(P/F,10%,1) + 2,700(P/F,10%,2)](A/P,10%,2)
= -$6,276/yr for 2 years.
AOC2 = -$2,700
11.2 Example: Find the ESL
• Period-by-period analysis
• For “k” = 3 years:
0 1 2 3
P=$13,000
S3 = $6,000
AOC1 = -2,500
AW(10%)3 = (-13,000)(A/P,10%,3) +6,000(A/F,10%,3)
-[2500(P/F,10%,1) + 2,700(P/F,10%,2) + 3,000(P/F,10%,3](A/P,10%,3) =
-$6,132/yr for 3 years.
AOC2 = -$2,700AOC3 = -$3,000
11.2 Example – Continued
• A similar analysis for k = 4 and 5 is conducted;
• The AW(10)k, K = {1,2,3,4,5} are tabulated as:
Total AWk
k=1: -7,800
k=2: -6,276

11.3 Performing a
replacement study
11.3 Two Ways to Perform the Study
New Replacement Study• Given: {(C) or (D)};
•• (Step 1)(Step 1) Apply:
– AWD vs. AWC
– Select the best alternative
• If select challenger
Replace defender now and keep challenger for nC years
The replacement study is completed.
• If select defender
Plan to retain the defender for up to nD more years
Next year, perform the “one-year-later analysis”
(first cost, AOC, market value)
One-Year-Later Analysis
•• (Step 2)(Step 2) Validate all costs (first cost, AOC) and market value estimates;
• If Yes, Is the current year nD?
– If “YES,” replace the defender with (C);
– If “NO,” retain defender for one more year, and then re-evaluate.
•• (Step 3)(Step 3) If No, If cost estimates have changed, then:
– Update all estimates
– Calculate new AWC and AWD
– Initiate a new replacement study (Step 1).(Step 1).
11.3 Case Problem (Ex. 11.4) – Defender
– Current Market Value: $15,000;
– Future MV will decrease by 20%/yr;
– Keep for no more than 3 years;
– AOC’s: {$4,000 next year,$8,000,$12,000}
– Retrofit next year = $16,000;
– AOC’sD := {$20,000 next year, $8,000,$12,000} (costs).
11.3 Case Problem: Challenger
• First Cost: $50,000
• Future MV decreasing by 20%/year;
• Retain for no more than 5 years;
• AOC’sC := {$5,000 next year, $7,000, $9,000, $11,000,
$13,000} from year 1
• Assume the interest rate is set at 10%/year.

11.3 Market Value of Defender
• What minimum market value of the defender will make
the current challenger economically attractive?
• If a realizable market value (trade-in) of at least this
amount can be obtained, the challenger should be selected
immediately!
• Break-even or replacement value (RV)
• Set AWD = AWC โดยแทน MVD = RV แลวแกสมการ
หา RV
11.3 Replacement Value (Defender)
• Selection guidelines:
If the actual market value (trade-in) exceeds the breakeven replacement
value, then the challenger is the better alternative.
If this is the case, replace now with the challenger!
• AWD = -$17,307/year; nD = 3 years; (ESL)
• AWC = -$19,123/year; nC = 4 years; (ESL)
Defender
ถาให AWD = AWC = -$19,123/year โดยแทน MVD = RV

Replace defender now with challenger
11.5 Replacement study over a
specified study period
11.5 Specified Study Period
A fixed study period will apply to both the challenger and the
defender.
Determine the AW for both C and D over the prescribed
study period;
No need to perform an ESL analysis;
Assumption is that the services of C and D are not needed
beyond the study period.
Use the AW approach.
11.5 Specified Study Period
Focus on the most accurate estimates available over the
fixed study period.
Assume “equal service” for both D and C over the study
period.
What happens IF the defender’s remaining life is shorter
than the study period?
11.5 Defender’s Remaining Life
• If the defender’s remaining life is shorter than the study
period, then:
Focus on upgrading the defender and obtain cost estimates in order to extend the
defender out to the study period.
These costs become part of retaining the defender out to the prescribed study period.
Ex 11.5: aircraft maintenance
• Defender (The only options for this system are to replace it now or retain it for full 3 additional years)
– Remaining life 3 years
– Current market value 70,000 No Salvage value
– AOC = $30,000 per year
• Challenger
– Service life = 10 years
– First cost = $750,000, S=0, AOC = $50,000
– First cost = $900,000 if purchase 3 years from now, AOC = $50,000
• Study period = 10 year, i = 10%
Define the options
2 options:
1. Challenger for all 10 years
2. Defender for 3 years, followed by challenger for 7 years.
Ex 11.5: Solution

Option
Ex 11.7: Oil field equipment
• Keeping current equipment for 2, 3, or 4 more years before replacement
• Current MV = $100,000 and decrease at $25,000 per year, AOC $25,000 per year
• Challenger; fixed price contract for $60,000 per year for minimum 2 yrs and maximum 5 years
• MARR 12%
• Study period 6 year
Ex 11.7
Select option Z , keep defender for 4 yrs, then replace it
11 Summary of Points
• Compare the best challenger to the current defender;
• “Best” is defined as the option with the lowest AW of costs over
the specified period of time;
• Apply the ESL method to find the economic life of the defender
and challenger;
11 Summary of Points
• For ESL, need estimates of future market values and annual
operating costs for both C and D.
• Annual worth is the best method, especially if the lives of each
alternative are different.
• For a fixed study period for both D and C, apply the traditional
AW method.
• Always focus on the estimates of future costs and salvage values
using sound principles of estimation.
