(Opportunities cost)
(Alternative cost)
Why Use an Allocation Base?
An allocation base, such as direct labor hours, direct labor
dollars, or machine hours, is used to assign manufacturing
overhead to individual jobs.
We use an allocation base because:
a. It is impossible or difficult to trace overhead costs to particular jobs.
b. Manufacturing overhead consists of many different items ranging from the grease used in machines to the production manager’s salary.
c. Many types of manufacturing overhead costs are fixed even though output fluctuates during the period.
The predetermined overhead rate (POHR)
used to apply overhead to jobs is determined
before the period begins.
Manufacturing Overhead Application
Estimated total manufacturingoverhead cost for the coming period
Estimated total units in theallocation base for the coming period
POHR =
Ideally, the allocation base
is a cost driver that causes
overhead.
Activity
An event that causes
the consumption of
overhead resources.

Activity-Based Costing (ABC)
Activity
Cost Pool
A “cost bucket” in which
costs related to a particular
activity are accumulated.
Activity
Measure
Expresses how much of the
activity is carried out and is
used as the allocation base
for applying overhead costs.
Activity-Based Costing (ABC)
Activity
Rate
A predetermined overhead
rate for each activity
cost pool.

Beware of Allocated Fixed Costs
Why should we keep the digital watch segment when
it’s showing a $100,000loss?
Beware of Allocated Fixed Costs
The answer lies in the
way we allocate
common fixed costs
to our products.
Beware of Allocated Fixed Costs
Our allocations can
make a segment
look less profitable
than it really is.
Including unavoidable
common fixed costs
makes the product line
appear to be unprofitable.
A special order is a one-time order that is not considered part of the
company’s normal ongoing business.
When analyzing a special
order, only the incremental
costs and benefits are
relevant.
Since the existing fixed
manufacturing overhead costs
would not be affected by the
order, they are not relevant.
The payback method analyzes cash flows; however, it does not consider the time value of money.
When the annual net cash inflow is the same each year, this formula can be used to compute the payback period:
The Payback Method
Payback period = Investment required
